Sri Lanka’s Financial System Holds Firm Amid Risks

Sri Lanka's financial system remained stable during the first half of 2026 despite a challenging global environment marked by geopolitical tensions, inflationary pressures, higher energy prices and tighter financial conditions, according to the latest Financial Stability Review released by the Central Bank of Sri Lanka. The review found that the country's financial stability was underpinned by continued economic recovery, improved fiscal performance and adequate capital and liquidity buffers maintained by banks and finance companies. However, the Central Bank cautioned that growing household indebtedness, rapid credit expansion and increased exposure to collateral-backed lending are emerging vulnerabilities that warrant close monitoring. According to the report, Sri Lanka remains vulnerable to external shocks due to its dependence on trade, tourism, workers' remittances, capital flows and external financing conditions. Escalating geopolitical tensions, particularly the conflict in the Middle East, rising commodity prices, climate-related risks and global economic uncertainty continue to pose risks to the domestic economy. The Central Bank noted that private sector credit growth accelerated during the review period, particularly in household lending, vehicle financing and gold-backed lending, leading to a widening credit gap and raising concerns over the potential build-up of systemic risks. Real estate prices also continued to rise, while volatility in collateral values and inflationary pressures added to emerging vulnerabilities. In response, the Central Bank increased the overnight policy interest rate in May 2026 and introduced a series of macroprudential measures, including tighter loan-to-value limits for vehicle financing and gold-backed lending, aimed at curbing excessive leverage and promoting prudent lending practices. Financial markets remained broadly stable despite periods of volatility. Government securities yields increased across maturities amid changing market expectations and monetary policy tightening, while foreign investor participation remained subdued. The domestic foreign exchange market came under pressure during periods of heightened Middle East tensions, contributing to the depreciation of the rupee against the US dollar. Conditions later improved with continued inflows from tourism, exports and workers' remittances. The banking sector demonstrated resilience, supported by stronger profitability and healthy capital and liquidity positions. Credit growth in the sector reached 23.6% year-on-year by the second quarter of 2026, driven by lending to consumption, trade, construction, financial services and overseas-related activities. Asset quality improved, with the gross Stage 3 loans ratio declining to 9.1% from 11.9% a year earlier. Nevertheless, the report highlighted an increase in Stage 2 loans, signalling potential credit risks amid rapid lending growth. Finance companies recorded even stronger credit growth of 45% year-on-year, largely fuelled by vehicle financing and gold-backed lending. The report said the impact of Cyclone Ditwah and the Middle East conflict on affected borrowers highlighted the need for continuous monitoring of vulnerabilities within the sector. The insurance industry remained adequately capitalised despite pressure on profitability. Significant claims related to Cyclone Ditwah increased reinsurance receivables and heightened liquidity and underwriting risks. The review also noted the growing importance of digital financial services, which have enhanced efficiency and financial inclusion. However, the rapid expansion of digital connectivity has increased exposure to cyber threats, operational disruptions and third-party risks, making cyber resilience an increasingly important component of financial stability. Looking ahead, according to the Central Bank the outlook for financial stability remains broadly positive, provided that the ongoing economic recovery remains sustained, fiscal consolidation progresses, and prudent policy implementation continues. However, the outlook is contingent on external developments, including geopolitical and financial market uncertainties, as well as domestic vulnerabilities arising from any excessive expansion and sectoral concentration of credit, along with evolving cyber risks, and the Central Bank noted that continued monitoring and timely policy intervention will therefore remain important in preserving financial stability. The Central Bank stressed that maintaining financial stability will require a well-calibrated combination of prudent monetary, macroprudential and regulatory policies, supported by sustained progress in structural reforms. It added that the priorities of the financial sector should therefore focus on preserving strong capital and liquidity buffers across financial institutions, strengthening the management of climate-related and cyber risks, enhancing resolution and crisis-preparedness frameworks, and ensuring that credit expansion remains commensurate with underlying economic activity and risk conditions. The Central Bank said that efforts will be essential in mitigating the buildup of systemic vulnerabilities, strengthening the financial system's shock-absorbing capacity, and safeguarding financial stability over the medium term.
